The reality is that creating the type of rental property to the point where it’s passive income takes a LOT of work. But the work is, at times, still ongoing. Eventually you’ll have a vacancy. Eventually you’ll need to fix things up again. Nothing will last forever. Sure, you can get a property manager who’ll handle much of this for you - but you will need to do SOME work yourself, even if it’s as small as choosing between finishes or approving bids on work. It won’t be an insane amount of work, but it will be something. So yes, real estate CAN be fairly passive…but it’s not passive if you don’t put in the work UPFRONT. Second Expectation: In order to invest in real estate, you need to do the repairs yourself or be a good handyman. The reality is that I can’t do anything besides change a lightbulb. While I do know some landlords who do the work themselves to save the money, this is absolutely not a requirement - and depending on how much your time is worth, it’s often cheaper just to pay someone else to do it the right way. It’s also worth noting that since all these repairs are a write off, you can write off the costs against your income…but, if you do the work YOURSELF, you cannot deduct the cost of YOUR OWN LABOR. Third Expectation: It takes a lot of money to start. The reality is that it often takes 10%-25% down to begin investing in real estate. This COULD be a lot depending on your definition of “ a lot,” and also on your area. Buying a property in Los Angeles would be significantly more expensive than in Kentucky, for instance. Where one person might be able to buy a property for $20,000 down, someone else might need $200,000. Fourth Expectation is that it’s often like the TV shows. The Reality is that it’s NOTHING like what they portray on TV. Oftentimes those TV shows will be loosely scripted around creating drama and creating a show that’s actually interesting enough to watch all the way through. Every episode needs a goal, a problem that arises, a solution to that problem, and then a resolution at the end. The real life problems that come up just aren’t that exciting or interesting. It’s often boring and mundane. The fifth expectation is that you’ll make a lot of money investing in real estate. The reality is that oftentimes one property won’t make you rich. Most mom and pop landlords won’t make a lot early on, but as they scale up, they can earn a significant amount of money from a lot of smaller sources. This is how many landlords start making money, enough to quit their jobs and invest in real estate full time. It’s growing your portfolio over one or two DECADES and accumulating those properties that might make you only $900 a month….but buy one of those every 18 months, and in 15 years you’re making $9000 per MONTH. That’s how most landlords make their money, and make a LOT of it. But the beginning will be slow and frustrating until you begin adding more and more to your portfolio. You probably hate your day job. Most people do and if you enjoy your job, you are one of the lucky few. Many people start investing real estate to escape the rat race as quickly as possible. Some people see early success with flipping houses or wholesaling so they quit their day job early in their real estate investing career. I always admire these people that make the leap and there are bonafide reasons to do so. For many others, it makes far more sense to hold on to their job for a few extra years and there are some serious perks to doing so besides the obvious income. A few smaller reasons are the people at your office or job becoming future partners and investors. The primary reason is because of the available financing when you have steady income at a W2 job. Financial institutions absolutely love seeing that steady income and will make acquiring investment properties so much easier than if you own the damn company! It's crazy but true. So timeliness really, really matters here…the faster you are, the better the deal you can get. Step 4: BEGIN LOOKING AT PROPERTIES. This is really meant to be the fun part…look at EVERYTHING you possibly can within your price range. The reality is that 95% of properties just don’t make sense to purchase for an investment…they lose money. Just about anything you related to the income you make on a rental property is a BUSINESS expense, and that’s subtracted from your total income - and you pay less taxes. Number 2: Depreciation. This is probably THE best write off in real estate. This is often how people can make thousands of dollars in profit every month, but on PAPER, they’re claiming they LOST money. In some circumstances you can even use this loss to offset other income you made! Number 3: This is probably the most well known, and probably one of the coolest write offs in real estate… but for those who aren’t familiar with it, this is the 1031 Exchange. One of the benefits of investing in real estate is that you can INDEFINITELY defer paying taxes when you sell a property, and “exchange” it for another property to avoid paying tax on your profit. Number Four: This would apply to most of you watching, especially if you own your own home, is the capital Gains exclusion. This capital gains exclusion means that you can make $250,000 TAX FREE PROFIT if you’re single, and $500,000 TAX FREE PROFIT if you’re married when you own a primary residence and have lived there for 2 of the last 5 years. Number 5: There’s no tax on appreciation until you sell. This is similar to owning a stock that goes up in value, you don’t pay taxes on that stock until you actually sell…until then, any profit you’ve made is called an “unrealized gain.” Same thing in real estate. If the property goes up in value 5% annually, your net worth goes up without you owning a dime in taxes. Number 6: The cash-out refinance and HELOC, which stands for Home Equity Line Of Credit. The benefit of this is that you get access to your money, totally tax free, without technically “making” money. In the eyes of the IRS, you don’t pay tax until you actually sell…and because you don’t sell, you don’t owe any tax. Same principle applies to a HELOC. All of the money you pull out is tax-free since technically it’s a loan and you need to pay it back. Number 7: Rental income doesn’t pay self employment taxes, which consists of social security and medicare taxes. This means that rental income, right off the top, is taxed 6.2% LESS than that same income you’d make from you job - or 15.3% less if you’re self employed, not even including all the deductions, tax write offs, depreciation…so you can see, real estate is a good way to make some money ;) Number 8: Mortgage interest deduction. Now this is a great one that not only applies to rental properties, where you simply just use that as an expense against rental income, but this also applies to your personal residence. The IRS says that you can deduct the interest you pay on up to $750,000 of your mortgage against your earned income, lowering the amount of taxes you’d owe. Finally…number 9…the holy grail for real estate people…is the title called “Real Estate Professional.” Becoming a “real estate professional” opens up a lot of advantages. The biggest advantage of being a real estate professional is that you can use your PAPER LOSSES to OFFSET other earned income! And these are the situations where I’d say people are better off RENTING instead of BUYING: The first is that if they’re new to an area and don’t know if they’re going to like living there. In this case, you’re better off renting until you get to understand the area and figure out where you really want to be. This one is pretty self explanatory. The second is if they don’t intend to keep the home for more than about 4-5 years. Here’s the reality. Holding real estate for 1-5 years is not a long enough time to guarantee you’ll have a positive return. We’ve been lucky to see a huge surge of appreciation over the last 7 years, but this is not normal and we’ve just come out of the worst recession we’ve seen in a long time. Realistically, your house is not going to be going up in value 10% per year…So this is why I recommend that people buy a home, who plan to hold on to it FOR AT LEAST 5-7 YEARS…this gives you the highest chance to rebound from any fluctuations in price. Anything under that, and you’re likely better off just renting. The third reason you’d be better off renting is if you have a better use for your capital than tying it up in real estate. Real estate is great for solid, long term wealth preservation and growth…but it doesn’t compare to investing that money in your own business in terms of ROI. So for most people who run their own cash flowing business, they prefer to LEASE and have as much free cashflow left over as possible to re-invest. The next myth that is SUPER COMMOM is that YOU CAN’T FIND A GOOD DEAL BUYING A HOUSE ON THE MLS. The truth is that the source of the deal does NOT matter, at all. I’ve seen INCREDIBLE deals come up on the MLS, and because they were improperly advertised, they were overlooked and an investor was able to scoop in with a great deal. It’s more important to actually find a good deal, than to focus on the SOURCE of that deal. The next real estate investing “myth” out there is that having more units equals more profit….again, this is something I hear A LOT and it’s a misconception that I’d absolutely like to clear up. Lets make it very clear: Having more units does NOT mean you will make more money. Just because you have 10 units doesn’t mean that is a better investment than something with 2 units. When it comes to identifying a good investment, ALL that matter is how much money it makes after expenses, and how much you buy it for….that’s IT. I’ve seen HOUSES that are better investments than 10 unit buildings…and I’ve seen some 10 unit buildings as better investments as houses. It all comes down to the price you buy them for, that’s it. The next misconception when it comes to real estate is that you can TIME THE MARKET. Yes, if you can time the market, you’re going to do REALLY well. But that’s not what real estate is about: you buy on how much cashflow you make every month, and how much equity you can get on the deal based on the facts of TODAY. It’s more important that you find the right deal TODAY, than hope the market crashes AND you buy in at the perfect time. And finally, the last real estate myth we’re told is that it’s a full time job investing in real estate. And this one is a little yes, and a little no. When it comes to real estate investing, it can really be as hands on or hands off as you’d like…you can work as hard as you want, or outsource as much as you want as long as your rental numbers are strong enough. If you want to get rich, you have to commit to creating wealth, not making money. 1) Commit You will never become wealthy if you don’t commit to becoming wealthy. There are people that become rich by accident, but no one becomes wealthy by accident. 2) Job/Income A lot of you are hating on jobs. How are you going to get someone to work for you if you believe in a 4 hour work week? It makes no sense. 3) Increase You have to increase your income. You want to get it as high as possible. People always ask me what was the most important money that I’ve ever made—my first increase from $3K to $4K was. Why? Because I learned that I was in control of my income. 4) Investment Income What’s the difference between earned income and investment income? Earned income comes from your job and the small increases and surges. It’s tied directly to your ability to produce. What’s the problem with it? If you stop working, there’s no paycheck. Investment income, on the other hand, is a multiplier, is taxed differently, and keeps coming whether you work or not. 5 reasons you shouldn't invest in a REIT: Why Private Equity Real Estate Funds Are Superior Private REITs 1. Fees to Promote funds. Private REITs have been notorious for their high fees—and many sharing 10% with brokers. This upfront expense becomes almost impossible to recoup and offers no value to the properties or investors. In fact the Financial Industry Regulatory Authority (FINRA) now requires private REITs to provide statements to investors showing this drop immediately. This disclosure and public awareness apparently had a negative impact with the public with private REITs raising almost eighty percent less in funds. Meanwhile, more cash is flowing into private equity real estate, like Cardone Capital. I refuse to pay any fees or commissions to brokers, reducing ALL the cost of middle men. My company uses social media crowd funding to create awareness of the deals we are investing. That way ALL of the investors dollars are invested in the properties. 2. We Buy Then You Invest. With a REIT you invest money upfront before the properties are purchased and most of the time you don’t know what property you are invested. With the REIT the theory is you buy a diversified pool of properties, but in practice, REITs don’t start off with a pool of properties and they must start paying dividends to their investors so, REIT managers have the propensity to invest in properties to generate dividends to pay the investors. 3. Tax Advantages - With a Real Estate Investment Trust the investor is invested in a convertible stock certificate unlike the private equity investment that makes the investor a partner in the property, with the full backing of the real property. In a private equity fund you are a partner in the property rather than a holder of a piece of paper. The tax implications (to be covered in a bit) provides a massive benefit to the investor of a private equity fund over REIT. 4) Monthly Cash Distributions. Private REITs typically pay every quarter whereas a good private equity firm who manages cash flow and is personally invested in the properties is motivated to pay investors out monthly as they are motivated to pay themselves. As a real estate operator investing in a property I want to be paid monthly. If their is cash flow I demand we distribute monthly to the investors. 5) Private Equity Mentality vs REIT Mentality - The mindset of of private equity fund manager is about investing in real property not the day to day value of a piece of paper created by the Wall Street smarter chemist. In REITs profits take a back seat to Fees. REITs generate most fees through transactions and the SEC warns that deals can be struck just to generate fees. The private equity fund manager is driven by finding the right real estate assets that can produce cash flow over long periods of time and create appreciation for the fund manager and the investors. Whereas the REIT mentality is fee driven whereby they get to keep their jobs and fees are based on trades not the asset itself. 6) Taxes - One of the great benefits of real estate investing is the number of tax advantages provided through depreciation and long term capital gains. REITs do NOT share these tax advantages with its investors and instead each year send you a 1099 form, as though you work for them. The private equity firm passes all tax benefits on to its investors, including depreciation and capital recapitalization, while REIT payouts are taxed at an investor’s higher ordinary income rate and no depreciation deductions are passed on.
