How Do REITs Work?
REITs, or real estate investment trusts, were created by Congress in 1960 to give all individuals the opportunity to benefit from investing in income-producing real estate. REITs allow anyone to own or finance properties the same way they invest in other industries, through the purchase of stock. In the same way shareholders benefit by owning stocks in other corporations, the stockholders of a REIT earn a share of the income produced through real estate investment, without actually having to go out and buy or finance property. This video provides some insight into what REITs are and how they work. The REIT industry has a diverse profile, which offers many benefits. REITs often are classified in one of two categories: Equity REITs or Mortgage REITs. Equity REITs own a wide range of property types including offices, shopping centers, hotels, apartments and much more. Equity REITs derive most of their revenue from rent on those properties. Mortgage REITs may finance both residential and commercial properties. Mortgage REITs get most of their revenue from interest earned on their investments in mortgages or mortgage backed securities. In addition, REITs may be publicly registered with the SEC and have their shares listed and traded on major stock exchanges, or they may be publicly registered with the SEC but not have their shares listed or traded on major stock exchanges, or they may be private companies (not registered with the SEC and not having their shares listed or traded on a stock exchange. Regardless of the type, REITs operate under a specific set of rules established by Congress. A REIT is an entity that: • is modeled after mutual funds • is treated by the Internal Revenue Code as a corporation • must be widely held by shareholders • must primarily own or finance real estate, and • must own its real estate with a longterm investment horizon. The IRS implements the REIT rules and oversees what qualifies as a REIT. The Internal Revenue Code requires a REIT to adhere to the following essential rules: at least 75 percent of the corporation's income must be earned from real estate as rent, real estate interest or from the sales of real estate assets; at least 75 percent of the corporation's assets must be real estate assets; and, at least 95 percent of income must be passive. REITs are required to distribute at least 90 percent of taxable income annually to shareholders as taxable dividends. In other words, a REIT cannot retain its earnings. Like a mutual fund, a REIT receives a dividends-paid deduction so no tax is paid at the entity level if 100 percent of income is distributed. REIT shareholders pay taxes on dividends at ordinary rates versus the lower qualified rate. Over time, REITs and the rules and regulations that govern them have evolved to meet the changing needs of the real estate industry and the broader economy. But throughout that process, REITs have remained true to the mission laid out by Congress in 1960: to make the benefits of income-producing real estate accessible to anyone and everyone. Manual investing is where you browse available loans and choose which ones you’ll invest in one at a time. 💻 But you can also use automated investing in which you set investment criteria, and notes are selected automatically based on that criteria. ⁉️ Like any investment there are some risks. It’s important to realize investments held through LendingClub are not bank assets, and as such they are not insured by the FDIC. Individual loans can go into default, and if they do, you will lose that portion of your investment. In addition, a missed payment by a borrower means you will not get the payment on that loan in that particular month. LendingClub does use “best practices” to collect payments from delinquent borrowers, but some will default nonetheless. You can also hold LendingClub investments as part of an individual retirement account (IRA). You can do this through a LendingClub self-directed IRA. LendingClub will pay the annual IRA fee if you open the account with a minimum of $5,000 and keep that balance level for a minimum of 12 months. Investing In REITs For Dividends (Pros & Cons of Real Estate Investment Trusts)
Are you considering an investment in REITs (or Real Estate Investment Trusts) for dividends and cash flow? I personally own only one REIT in my dividend portfolio and consider my REIT an ancillary (non-core) position. That being said, I am in a unique situation because I work in the real estate industry and own a home (I am already over-weighted, at a high level, in the real estate industry). A subscriber question, today's video goes into a multitude of pros, cons, and factors to consider about investing in real estate investment trusts for dividend income. * Do you work in the real estate industry? Do you already own a home? Do you own physical real estate investments? If so, those are all factors worth considering when contemplating REITs for one’s dividend portfolio. When looking at diversification, I don't only look at my portfolio. I look at all factors in my life. If the real estate industry tanks, I don't want to get hit on the job front, the home front, and the portfolio front all at once! * Real estate investment trusts carry important tax considerations. As pass through entities, they avoid double taxation (and are required to distribute most of their earnings). That said, the shareowner has to pay ordinary income on dividends (as compared to long term capital gains on qualified dividends of most corporations). Long story short, the tax rate on dividends from REITs is higher than your typical dividend-paying corporation. Moreover, reporting REIT dividends on one's tax return can be complicated (the distributions sometimes involve ordinary income and return of capital). Learn why it's important to weigh tax considerations when investing in real estate investment trusts for dividends and cash flow. * Since some REITs pay dividends on a monthly basis, they can help you stay in the game. Those monthly dividend checks are great for reinvesting and building one’s portfolio. A subscriber insight, I really love this idea! * Interest rates are really low right now. As interest rates rise, some REITs may face challenges securing (affordable) capital to do deals. This could affect short-term and future prospects. * The retail industry is going through a lot of change. When investing in REITs, it's a wise idea to understand exposure to retail. * Sometimes, one can experience superior results by investing in real estate directly. It may be more effective to invest in rental properties than going the REIT route. That said, real estate investment trusts are easier since one does not have to actively manage the real estate assets. I mean, a lot. Putting an investment or rental property into a limited liability company (LLC) can be a fantastic way to protect your personal assets from any liabilities of the property(ies). If you are thinking about putting an investment or rental property into an LLC, or if you already have, there are a few things that you need to keep in mind. Before I get into that, let’s recap what an LLC is and why it may be a good thing to have. An LLC is a legal business entity. If someone sues an LLC, in most cases, only the assets of the LLC will be subject to liability in that lawsuit. The personal assets of the business owner should be safe. So if you own an LLC and get sued, you can generally rest assured that your personal bank accounts, personal residence, and all your other personal assets will be protected. In terms of a rental or investment property, then, if you form an LLC and somebody gets injured on the property and wants to sue for damages, they would have to sue the owner of the property, which would be the LLC. And they would only be able to collect from the assets of the LLC (i.e. the property itself and any additional business assets such as bank accounts). So, the purpose of having an LLC for your investment or rental property is to insulate your personal assets from the liabilities of the property. The second question that generally gets asked is “I have more than one rental property; do I need to have an LLC for each one?” The answer to this is: it depends. Depends primarily on your tolerance for risk and how much additional administrative crap work you want to deal with. If you have one LLC that holds multiple properties, you should still be protected personally from liabilities of any of those properties. However, as I mentioned above, any assets of an LLC can be subject to liability. So if there is a lawsuit regarding one property in the LLC, all of the other properties in the LLC will be at risk as well. If you have a separate LLC for each property, then each one will be insulated from the liabilities of the others. That’s a good thing and, ideally, the best way to do it. However…lets say you have two, three, four, five different properties and want to put them each into their own LLC. That’s two, three, four, five different LLCs that you now have to run. That means different bank accounts, books, Operating Agreements, annual filings, tax returns, etc., that you have to take care of. That can obviously become pretty time consuming and expensive. So there really is no real answer to that question. If you want to put the time and money into each LLC in order to have full limited liability, then that is fantastic. But in some cases it may be overkill and just not worth the hassle. The last thing that comes up a lot with LLCs for rental or investment properties is the fact that the LLC has to actually own the property. That means the LLC must hold title to the property. This can be accomplished by deeding the property to the LLC. (People like to do this on their own a lot. There can be big, bad results from using the wrong type of deed or filling it out incorrectly or incompletely. I strongly recommend you seek help from an attorney with this.) The other consideration with doing this is, if you have a mortgage on the property, and the mortgage is between you personally rather than the LLC, your lender may not like you transferring ownership of the property to the LLC. Most mortgages have a “Due On Sale” or similar clause that allows the lender to call the entire mortgage upon transfer of the property. Mortgage Investment Corporations Explained
https://www.alexisassadi.net/free-video/ Hey, it’s Alexis Assadi. In this video, I’m going to explain what mortgage investment corporations are. A mortgage investment corporation, or a MIC, is a Canadian company that lends money against real estate in Canada. That is, it issues mortgage loans secured against properties and profits by charging interest and fees on the loans. If the borrowers default, the MIC can foreclose on the real estate and sell it in order to recoup its capital. At least 50% of a MIC’s holdings must be in residential mortgages, cash or cash equivalents. They don’t pay taxes, so the tax burden is passed onto investors. However, they can usually be held within tax-sheltered accounts, like RRSPs and TFSAs. MIC are especially popular with people who seek income, since they have to pass on 100% of their net income to investors. In theory, a MIC can be a great way to gain exposure to property-backed lending. They can offer high yields, stable revenue distributions and a relatively predictable business model. But, like most other companies, their performance is often contingent on management skill, strategy and care. There have been many MICs that were too aggressive with their loans. Some placed too much capital in the hands of too few borrowers. Others didn’t take quality collateral for their loans. Shareholders bear the brunt of the consequences when defaults occur. As such, it’s important to vet each MIC on a case-by-case basis. One of the key indicators to look for during your research should be a MIC’s average and maximum loan-to-value, or LTV, ratio. This will give you a sense of how aggressive management is willing to be with risk. I have several free articles and videos that can explain LTV to you further. Another due diligence point is to know where, geographically, the MIC in question lends to. In general, it should be in a part of the country where real estate prices are either stable or are expected to rise. If property markets fall, it can threaten the value of the MIC’s collateral.
